Pretty sure slavery is permitted in morrowind until the 3rd era, when it culminates in a war.

During this time period, it's true it's put on hold to make the Ebonheart pact make sense, but nothing is mentioned about khajit being freed in morrowind!

The Khajiit slurps down his milk, and after loudly purring "It's been awhile since this one had such a delicious cup of milk!", turned his glass upside down and also slammed it on the counter.

The Dunmer finished his sujamma, then grabbed the Khajiit, flipped him upside down, and slammed him on his back. "It has been too long since I had a good slave!"

Yes, there are khajiit slaves in game as slavery is fairly rooted in dunmer culture. It has most likely been around since a bit after veloth came, maybe he had slaves and they came here with their slaves.
