If the armor fitting system is like in Oblivion, they could just have a fat skeleton, a thin one, etc. The armor/clothes model will naturally ajust to the size and shape of the skeleton.

It would work, but stretch the textures. The difference in body sizes and shapes couldn't be very big. In my opinion the best option would be to make different body models and armor models that match them. This would use more disk space though...and likely use more memory in scenes with different kinds of characters...

That would be funny.
And if more materials would be needed in crafting. I don't think the different body types are going to change gameplay anyway though, just change the looks.
