I couldn't stand Two Worlds so I would have no idea, but in general the engine is altered to the game you are making. Honestly, it does rely on the engine overall. For example, you might want to focus less on graphics and more on the magnitude of a game. Put more gameplay and just general area into a game. But then you must ask, can the engine cope with this new load and still function at optimal standards? You can ask a number of questions and it generally comes down to the capabilities of the engine.
But like I said, with the advances in game engineering and graphics and general disc space and everything else that is evolving in the gaming industry, I really see no reason at all why both game play and graphics can't be increased significantly and make everyone happy. The very unfortunate fact is there are a rather large minority of people obsessed with graphics, and wouldn't play Morrowind or even Oblvion for example as a result. Bethesda wouldn't want to alienate them, but with today's engines, they wouldn't have to! (Not to mention the size of Bethesda's workforce increasing, meaning they can focus a lot more people on graphics without any delay).
But, in theory, I'm all for this, lovely idea.
