We need to see what your other specs are like.
Post a dxdiag.
XP: Go to Start->run, type “dxdiag” and hit enter. Click the Save All Information button near the bottom right. This will save a Dxdiag.txt in C:\ by default. Then open the dxdiag.txt and copy/paste the information into your post.

VISTA/Windows 7: Go to Start->Search, type “dxdiag” and hit enter, click the Save All Information button near the bottom right. This will save a Dxdiag.txt in C:\ by default. Then open the dxdiag.txt and copy/paste the information into your post.

That PC looks to have a 250W Power Supply Unit, which is really not sufficient enough to place a decent GPU in there, so that should be upgraded first. Did you already purchase this system?

Building a PC is fairly easy and usually the best option. For $700 you can still get a pretty decent PC, much better then the one you currently chose.
If it must be a pre-built system:

This one would max Oblivion, and run most modern games very well. http://www.newegg.com/Product/Product.aspx?Item=N82E16883227291
Cheaper version, but would still run Oblivion on high settings fine. http://www.newegg.com/Product/Product.aspx?Item=N82E16883229223

So it would run oblivion on high settings without the lag.

Either one will run Oblivion very well. However Oblivion is a very poorly optimized game. It stutters on even my PC (sig) when roaming in the gameworld. Its mainly due to how it loads the game from the HDD to the CPU and GPU, its not like most other games when it comes to that. But either one of those PCs will run the game fine, of course the more expensive one will run it slightly better on Ultra settings. But other games like WoW that are not very intensive will run perfectly on there.

Just to give you an idea of what certain hardware can do, I have a Phenom II X4 955 and a GTX 460 1GB. I play both games and oftentimes can keep a solid 60 FPS with most in game quality options maxed @ 1680x1050 (thats with vertical sync on).

My new rig being spec'd below gets a solid 75fps with everything up full and at 2x AA and AF too I think with vsync enabled.

Intel i5-2500k
4GB RAM
GTS250 1GB
Win 7 x64

Runs perfectly.
