Is there any likelihood of a patch to the 360 version of Oblivion so that 1280x1024 will letterbox like 1024x768 rather than stretch the resolution, or is this something that can't be done?

Not likely at all. Oblivion had it's last official patch years ago and is not likely to see any more.
