I know exactly what you are talking about. For years, I stayed away from the DB quest line for exactly that reason. Then I discovered Etta, a character who was so damaged by her past that she could not find good anywhere, and who needed to go through that particular hell and come out the other side, in order to find good in herself.....

I think Luci Pheria my dark elf witch was my first evil character, ever. I remember back in my dice & paper days, I NEVER played evil characters.

What Sheogorath's line means depends from character to character. I you didn't do the DB questline, the head he is talking about could be just normal head he saw on street of Imperial City when Daedra invaded.
The line serves no other purpose to confirm that, yes, this Sheogorath can be your CoC... tough is he your CoC an what happened is up to your imagination for most part.
