How were werewolves created?

So i know that they were made by hircine but what is the whole story behind it.

As of now, you just said the whole story. Hircine made them.

I have this whole internal headcanon story of him combining the two most brutal and efficient killers there are into one beast, but there's no lore explanation at this time. Sadface.

It's (probably) not their original creation, but there is http://imperial-library.info/content/16-accords-madness-v-vi mentioning how Hircine created one by summoning an ancient Daedroth and giving it the disease, to fight against Sheogorath:
Confident, but knowing Sheogorath for a trickster, Hircine secretly bred an abomination in his hidden realm. An ancient Daedroth he summoned, and imbued it with the foul curse of lycanthropy. Of pitch heart and jagged fang, the unspeakable horror had no peer, even among the great hunters of Hircine's sphere.

The madness stories I tend to look askance at as far as lore just because they're all Sheogorath works. Well, sometimes.

But that second one sounds a lot like mine. Combine the traits of the two most effective and murderous species.*

*I know real-world wolves aren't murderous monsters, but this is a mythic talk and in mythology wolves are vicious.

I still prefer the idea that werewolves (like those seen in Mortrag Glacier) are daedra, and spread a disease that causes man and mer to change into a beast with the same form. It better explains where they came from and how they could exist, and gives a tighter link between Hircine and his Hounds, over the idea that werewolves are some mix of "real" wolves and men/mer.
