I know there is waters of Oblivion.

I'm curious...

Is that stuff you see around the islands lava or water?

The "waters of Oblivion" refers to the infinite void (i.e., "stellar space") that houses the Daedric Realms. Mundus is separated from the void of Oblivion (and therefore its "waters") by the Compact.

Remember that the description of Oblivion is given by people of a fantasy genre, not a sci-fi genre, so the blackness of the night sky (which is, in fact, Oblivion itself) is best compared to the dark and deep waters of the ocean at night. Thus we have the "waters of Oblivion" epitath.
